Beyond this basic level, however, there are differences between microeconomics and industrial
economics. Especially at the introductory level, the focus of micro courses is usually on simple market
structures competition and monopoly. Here the arguments arc straighiſorvard and results come easily. n
contrast, the most interesting and imponont applications of industrial cconoinic: concern oligopoly: the
type of marker in which firms are neitner monopolis:s nor perfect competitors, but something in
between. By and large, these are the kinds of fims and markets that we find in the real world.
There is another factor that distinguishes industrial economics froin microcconomics. Industriai

Anyone who doubis the importance of public policy toward business should
contemplate the impact of the Organization of Petroleum Exporting Countries
(OPEC) on economies around the world after October 1973. Price theory lays
che foundation for the analysis of public policy, business bchavior, and market
px:rformance, but it is in industrial economics that these questions occupy
center stage.
Two schools of thought have long contested the analysis of industrial
economics. One group of econoinists feels that the private exercise of monopoly
power is a persistent ſcature of many markets. In this view, the most serious
impediment 10 the effective functioning of markers is strategic behavior by
some firms, which prevents oiher finns from competing on the basis of merit. By
using such strategic behavior, it is argued, firms can acquire and maintain the
power to control the price of their products.
Another group cakes a quite different position. They argue that anything one
firm can do can be done by any other cqually efficicnt firm, unless some higher
power intervenes. In this view, the main source of monopoly power is
govemment interference in the marketplace. Goverment, by intent Or
ineptitude, can prevent some firms from competing, to the advantage of other
finns.
The debate over these two approaches to industrial analysis has shaped current
industrial economics and has had a fundamental inſluence on the development
of public policy toward business.? An understanding of the differences between
these two approaches to the analysis of market power is essential if one is to
follow the current debale over public policy toward business.
Structure-Conduct-Performance
Economists' concem with the private cxercise of market power goes back al Icasi

This is perhaps man: so for the United States than for other countries, but the
difference is only one of degree.

Economists who shared this concern developed what has come to be known as
ihe structure-conduci-performance framework of in-dustrial analysis. The
simplest version of this framework is illustrated in Figure 1-1. In this basic view,
market structure determines the behavior of the firms in the market, and the
behavior of firms determines the various aspects of inarket performance. There
is a sense in which the study of industrial economics amounts to fleshing out the
relationships outlined in Figure 1-1.*

The major elements of market structure describe ways in which markets depart
from the conditions that describe perfect competition.

market with one very large firm and several small ones is more likely 10 perform

4. Number and Size Distribution of Buyers
Interest in the number and size distribution of arms on the buying side of the
market has a long tradition in economics, although it gcncrates less publicity

influence licre is the theory of countervailing power. The gist of this thcory is
that concentrations of power in one part of a market will cvoke balancing
concentrations of power in other parts of the market. When a few large buyers
bargain with a few large sellers (as when automobile manufacturers purchase
siecl or rubber tires), it will be more difficult for sellers to hold the price above
the cost, all else equal. Thus the number and size distribution of buyers is an
element of market structure that affects firm conduct and market performance.
Product Differentiation
Entry Conditions
The economic analysis of entry conditions focuses on the various factors that
influence the dicision of a ſinn to cntcr a markct. How large must a firm te to
produce efficicntly? How large an invesinent nust a firm make to begin
operations? If a firm enters a market and fails, how much of its investment can
be recovered by selling off assets and how much will be sunk in the market?
What sons or salcs erfors, if any, will be needed for a successful operation? How
will established fimis react to the prospect of new competition?
On a basic level, entry conditions help explain the number and size distribution
of firms that operate in a market. Because (ntry conditions determine

Collusion
In the era oi OPEC, there is no need to jsiify the interest of industrial economists
in collusion. If nominally independent fins can coordinate meis actions, they
may be able to restrict group output and raise the price of their product above
the marginal cost of production. By so doing, cach im vill increase iis own profit.
But by raising the price above the marginal cost, a coriel creates a situntion in
which each member has an incentive to increase its own output, and new firms
have an incentive to enter the market. If cartol members chest and increase
their output, the price will fall and the attempt to restrict output will fail. If new
firms enter the market, the cartel will have to cut back its own outpur, or foral
output will increase and the attempt to control the price will fail. In either case,
whether collusion can be maintained will depend, in ways that will be specified
in Chapter 6, on the elements of market structure: number and size distribution
of firms, product differentiation, entry conditions.
Strategic Behavior
On the other hand, there are a variety of ways, in which established forms can
raise the costs of actual or potential rivals. This sort of strategic behavior is not
socinlly beneficial, especially when (as is usually the case) it involves a costly
investment,

interactive.' Structure and conduct are both determined, in part, by underlying
demand conditions and technology. Structure affects conduct, as shown in
Figure 1-1, but conduct-strategic benavior-also affects structure. Structure and

The position that the best thing a government can do to bring about desirable market perfomance is 10
stand back and let niarket forces work has been pursued by what has come to be known as the Chicago
scliool of industrial cconomics. Chicago, in this conleri, denotes a school of thought rather than a
geographic location. Important recent work in the Chicago tradition of industrial economics has
occurred in Los Angelės and Cambridge, Massachusetts," as well as in Chicago.
The approach of the Chicago school to industrial economics has always been fundamentally theoretical,
with emphasis on a particular kind of theory. Whilo the structure-conduct-performance school has
viewed imperfect competition as the most appropriate lens through which to view industrial behavior,
the Chicago school has taken the position that the model of perfect competition has substantial
explanatory power:!* 14
in applied work, adherents of the Chicago view) have a strong tendency to assume that, in the absence
of sufficient evidence to the contrary, one may trcat observed prices and quantities as good
approximations to their long-run competitive equilibrium values.
What this approach involves is not quite the assumption that monopoly power not exist. Rather, it
refccts the view that private rnonopoly power-- supported by the government-is temporary:':

With this strongly held belief that departures from competition are at most
temporary, it is not surprising that the Chicago school has been critical oí

There has becn little primary empirical Chicago research into the kinds of
market structure and firm conduct that create or sustain market power (which
undoubtedly reflects the belief that market power is temporary at worst).
Empirical research from the Chicago school has been devoted mainly to
criticizing rescarch in the structure-conduct-performance tradition.
Those of you who reach the end of this book will leam that research in industrial
economics has been rather contentious.22 This history is largely a

organize production in diversified firms? What are the motives behind mergcrs?
Chapter 10 deals with public policy toward mergers.
Chaplers 11 and 12 deal with. advertising and R&D, respectively. The advertising
of products and the development of new products occur particularly when
products are differentiated. They are important aspects of nonprice
competition. R&D is also essential to technological progress.
