Question 1: (30 pt) Using the scale of 1 – 6 with 1 corresponding to the most centralized, and 6

the most decentralized system, rate the decentralization level of six network options. Based
on this rating, define the magnitude of safety stock and the risk pool benefits on six options
over the scale of 1 – 6 with 1 corresponding to the most, and 6 the least.
The rank of distributions by centralization and decentralization (Point 1 is the most centralized,
Point 6 is the most decentralized)
 Distributions methods with Manufacturer Storage are the most centralized since the
inventory is stocked only at one place that is at the Manufacture site. Hence,
Manufacturer Storage with Direct Shipping, In-Transit Merge, Pickup have the same rank
1.
 Next, the Distributor Storage method is relatively higher compared to Manufacturer
Storage as the inventory is stocked at both Distributor and Manufacturer storage.
However, Distributor Storage with Package Carrier Delivery is more likely to be centralized
than with Last-Miles Delivery. Last-Miles Delivery requires the distributor warehouse
much closer to the customer. Thus, Distributor Storage with Package Carrier Delivery and
with Last-Miles Delivery are ranked 2 and 3, respectively.
 The most decentralized is Retail Storage with Customer Pickup with rank 4.
The level of safety stock and risk pool benefits are both based on the level of how centralized and
decentralized the distribution is. The more centralized, the more safety inventory can be
reduced, that is, the more benefits from the risk pool can be achieved.
The general rank based on these considerations above is summarized in the table.

Consider 2 identical retailers, with the same costs and characteristics, facing random demand
for a single product. We compare the two system, the decentralized and centralized one. In the
centralized pooled system, the retailers together operate a joint inventory facility and take
items out of the pooled inventory to meet demand. In the decentralized system, each retailer
individually orders from the manufacturer to meet demand.
We consider a single period of random demand. The probabilistic forecast of demand faced by
each retailer is depicted in the following table. The wholesale price is $80 per unit, the selling
price of $125 per unit, salvage value of $20 per unit, and production cost of $35 per unit. If the
order quantity must be multiples of 1,000 units. What’s each retailer’s best order quantity in a
period in each system? What is retailer’s expected profit? Manufacturer’s profit in each
system?
