Pros and cons of absorption costing


• Creates incentives for overproduction, but it is required under both U.S. GAAP and IFRS
• Tax rules also require its application for purposes of corporate taxation
• For internal decision-making, it produces numbers that are not useful in CVP analysis
• When the firm has excess capacity, it can lead to inappropriate pricing decisions (cost-plus
pricing) and dropping products that are in fact profitable
• Potential remedies: (a) do not allocate costs of excess capacity to products, (b) for
performance evaluation and incentive system design, incorporate an inventory carrying
charge into your KPIs

Excess capacity costs
The death spiral effect happens when a firm has excess capacity, allocates fixed
overhead costs to products based on actual utilization, and tries to pass costs related
to excess capacity on to (internal or external) customers. If capacity utilization (i.e.,
demand for products/services) drops, allocating fixed overhead costs to products
based on actual capacity utilization leads fixed overhead cost per product/service to
increase. Passing these increased costs on to customers means that demand will
decrease even further, which in turn increases the allocated fixed overhead cost per
product (and so on, hence the spiral)
