So far you have sold 200 units of good and you are offered to produce one more unit for the price of
300. Will you produce 201st unit or not? Show your calculations.
2. The following table contains information about the costs and revenues of a factory.
a. If the price of unit is 3 what is optimal level of production? Fill out relevant columns.
b. Is P=3 a long-run equilibrium price in the market? What adjustment will take place in the market
and what will happen to the price in the long-run?
c. Suppose the price falls to 2. Fill the rest of the table. What is the profit-maximizing level of
output? How much profit does the factory earn when price is 2?
d. Is P=2 a long-run equilibrium price in the market? Why would factory continue to produce at this
level of profit?
e. Describe the slope of the short-run supply curve and long-run supply curve.
3. Each firm operates in a competitive industry and produces 2 million units per year. One unit has an
average total cost of $0.20 each, and they sell for $0.30.
4. Bob’s has is a profit-maximizing, competitive firm. A unit of his product sells for $27 each. His total
cost each day is $280, of which $30 is a fixed cost. He sells 10 units a day. What can you say about
Bob’s short-run decision regarding shut down and his long run decision regarding exit?
a. Calculate profit for each quantity. How much should the firm produce to maximize profit?
b. Calculate marginal revenue and marginal cost for each quantity. Graph them.
c. At what quantity do these curves cross? How does this relate to your answer to part (a)?
d. Can you tell whether this firm is in a competitive industry? If so, can you tell whether the
industry is in a long-run equilibrium?
6. From The Wall Street Journal (July 23, 1991): “Since peaking in 1976, per capita beef consumption in
the United States has fallen by 28.6 percent . . . [and] the size of the U.S. cattle herd has shrunk to a
30-year low.”
a. Using firm and industry diagrams, show the short- run effect of declining demand for beef. Label
the diagram carefully and write out in words all of the changes you can identify.
b. On a new diagram, show the long-run effect of declining demand for beef. Explain in words.
