Interest Rate Determination: Classical &
Neoclassical, Liquidity Preference
Theory, Liquidity Trap
2
● Demand for these services of capital is made by the producers when they demand capital
as a factor of production. So, like labour the demand curve for labour is given by MRPL
or VMPL (in PC, both are the same), so the demand curve for capital is given by MRPL
which is downward sloping indicating the diminishing MP of K.
● Like a fall in the price of a good or in the wage of labour, the demand rises (movement
along the demand curve or labour demand curve), similarly, when rate of interest falls, the
demand for capital also rises.
● Capital is supplied and comes from what has been saved. When people save, then they
reduce (abstain- theory of abstinence) their current consumption to save and to earn reward
for their abstinence.
3
● There exists a positive relationship between rate of interest and savings. Higher the saving
rate of interest, the higher is the amount that people would like to save, which implies
higher supply of capital. Thus the supply function of capital is positive sloping.
At Equilibrium:
When the supply of K and demand for K meet, the natural rate of interest is determined.
Important Points:
1) Savings and Investment are flow variables, hence, classical theory represents purely flow
theory.
2) The rate of interest is a real phenomenon in the sense that it is determined by real factors
such as savings and investment, which are not affected by monetary variables.
3) The rate of interest in classical theory is not determined by the quantity of money, so
interest rates are not affected by the behaviour of banks & other credit institutions. This
implies interest rate is not at all connected with the monetary sector of the economy.
4) Whenever, S > I, we have more savings or supply for the capital, so interest will dip and S
= I. On the contrary, whenever, S < I, we have more demand for capital, so the interest rate
will rise and S = I
5) The aggregate saving is the gap between the total national income & the total consumption
expenditure.
6) The savings may be affected by individuals, households, businesses and the government.
7) Given the current income, the economic agents have a natural or normal tendency to spend
current income on current or present consumption i.e., there is a time preference in favour
of present rather than the future consumption. This time preference results in postponing
the current consumption and make sacrifice to save.
8) In a static situation, this rate is unaffected by the money and price levels because
fluctuations in the quantity of money lead to a proportionate change in all prices
leaving the % ratio of money yield to money principal unchanged.
Criticisms by Keynes:
1) Keynes regarded Classical Theory of Interest Rate as incomplete, as the theory
ignores the monetary sectors, demand for money and supply for money.
2) Keynes questioned the nature of the saving function of the classical theory. If saving
is assumed to be a function of income, then unless we know the level of income, we
can’t determine the equilibrium rate of interest. On the other hand, if savings is a
function of both interest rate and income, then saving and investment can’t
4
determine equilibrium rate of interest, as then there will be three equations and four
unknowns.
3) As per Keynes, interest rate is a pure monetary phenomenon and it is the price which
equates desire to hold wealth in form of cash or in bonds.
2. Dishoarding (DH):
Dishoarding implies when people reduce the idle cash balance and put it into savings.
People dishoard idle cash (or liquidity) at higher rate of interest. This implies that high
rate of interest, people don’t want to hold idle cash balance and pour that money in
savings to earn higher interest amount. Thus, it is negatively related with interest rate.
5
r S’ S + DH
M
r0 LS= S + DH + M
F
S’
The curve S’S’ isS,the current
DH, M saving curve which is upward sloping indicating as interest rate rises,
current savings also rises. The sum of S and DH curve and S’S’ intersects at point F where the
rate of interest is Or0. At this rate of interest, dishoarding is zero. If the rate of interest is greater
than Or0, dishoarding is positive and accordingly S+DH curve is greater than S’S’. On the
contrary, when rate of interest is lower than Oro, dishoarding is negative and S+DH curve is lesser
than S’S’. Since bank money is autonomous, so the LS curve which is S+DH and bank money is
parallel to S+DH curve. The horizontal distance between the two curves indicate the magnitude
of bank money.
Both investment and disssavings are negatively related with interest rate, while Government loans
are autonomous, so in total LD function is a negative function of interest rate.
r GL
r
LS= S + DH + M
LD = I+ G + DS
r0
LD = I+ G + DS
I, G, DS
When rate of interest is greater than r0, then S > D and rate of interest falls, and when rate of
interest is lesser than r0, then S < D, and rate of interest rises.
Two major issues in this theory:
1) Indeterminate:
Similar to classical theory, loanable funds theory is also indeterminate. This theory assumes
that savings and income both are independent. But savings depend on income. As the
income changes savings also change and so does the supply of loanable funds.
According to Keynes, the demand for money is because of the following three motives.
1. Transaction Motive
7
2. Precautionary Motive
3. Speculation Motive
Transaction Motive for Demand of Money
Holding cash to meet these daily transactional needs is called Transaction Demand for money.
The reason such a demand for money is the time-lag between receipt of income and consumption
expenditure. Usually, people receive income at certain intervals of time such as a month, a week,
etc. which is to be consumed throughout the period till the next receipt.
Thus, transaction motive for demand of money relates to “the need of cash for the current
transactions of personal and business exchanges”. It is further divided into:
• Income motives: meant “to bridge the interval between the receipt of income and its
disbursement”
• business motives: meant for “the interval between the time of incurring business costs and
that of the receipt of the sale proceeds.”
Shorter the time between incurring expenditure and receipt of income, less cash will be held by
the people for current transactions and vice-versa.

Both demand for money- transaction and precautionary motives are perfectly interest inelastic:
Change in interest rate has no impact on the change in transaction and precautionary amount
of money.

Bonds refer to the financial papers that bear the promise of a future stream of monetary income
over a period of time. The bonds are issued by the firms to borrow from the general public.
Keynes demonstrated that there exists an inverse relationship between the rate of interest and
speculative demand for money. Let us now consider two different situations regarding speculative
demand for money.
If the current rate of interest on the bond is low , then people expect the interest rate to rise in the
future. This implies that people expect the bond prices to fall (due to the negative relationship
between the bond prices and the rate of interest). This fall in bond prices implies capital loss to
the bond holders. To counter this situation, the preference for holding bonds falls and instead
desire to hold idle cash balances rises. Thus, the speculative demand for money rises .
If Current Interest Rate on Bond is Low ⇒ People expect interest rate to rise in future ⇒ Bond
Price in future falls ⇒ Capital Loss ⇒ Preference for Bonds Falls ⇒ Desire to Hold Cash
Balances Increases ⇒ Speculative Demand for Money Rises
On the other hand, if the current interest rate on securities and bonds is high , then people expect
the interest rate to fall in the future. This implies that people expect the bond prices to rise in the
future (due to the negative relationship between the bond prices and the rate of interest). This rise
in the bond prices implies a capital gain to the bond holders. Consequently, the preference to hold
bonds increases and the people desire to hold lesser idle cash balances. Thereby, the speculative
demand for money falls .
If Current Interest Rate on Bond is High ⇒ People expect interest to fall in future ⇒ Bond
Price in future rises ⇒ Capital Gains ⇒ Preference for Bonds Rises ⇒ Desire for Idle Cash
Balances Falls ⇒ Speculative Demand for Money Falls
Hence, the speculative demand for money is inversely related to (or negative function of) the
expected rate of interest (i e ) . That is,
Algebraically, the speculative demand for money can be represented as follows.
10
where,
represents Speculative demand for money
r represents the market rate of interest
r max represents the upper limit of the market rate of interest.
r min represents the lower limit of the market rate of interest.
From the above equation, it can be interpreted that as r decreases from r max to r min the
speculative demand for money increases.
Liquidity Trap
Liquidity trap refers to the situation where the speculative demand function becomes infinitely
elastic.
We know that bond prices hold an inverse relationship with the market rate of interest. Liquidity
Trap is an extreme case of this situation where the current rate of interest becomes very low and
people expect the rate of interest to rise to a very high level in the future. Thereby, they expect
the bond prices to fall heavily in the future. Owing to the fear of capital loss in the future, people
prefer holding money in form of cash balances rather than holding bonds. This leads to a situation
where the speculative demand for money becomes infinitely elastic. In this situation, if any
additional money is pumped into the economy, then this will only increase the demand for cash
holdings without any increase in the demand for bonds. Thus, pumping additional money in this
situation will further exaggerate the condition as this will further reduce the interest rate below r
min . Such a situation is known as the situation of 'Liquidity Trap '. The situation of Liquidity
Trap is graphically depicted below.
In the diagram, interest rate is represented on the vertical axis and the speculative demand for
money is represented on the horizontal axis. When the rate of interest equals r max , then the
speculative demand for money is zero. If the rate of interest equals r max , then the current interest
rate is so high that everybody expects the interest rate to fall in the future. Thus, they expect the
11
bond prices to rise in the future. In other words, people expect a capital gain in the future. Thereby,
they prefer to hold bonds and not cash balances. Hence, the speculative demand for money is zero.
On the other hand, when rate of interest equals r min , then the speculative demand for money is
infinite. At r min the current interest rate is so low that everybody expects the interest rate to rise
in the future. Thus, they expect the bond prices to fall in the future. The fall in the bond price
indicates an expected capital loss. Thereby, people prefer to hold money in form of idle cash
balances and not bonds. Hence, the speculative demand for money is infinite.
