MANAGERS COMMENTARY
Markets in October have been exhibiting bi-polar characteristics of depression and mania. At the start of the month we saw markets sell off, with the FTSE 100 and S&P 500 marking a new closing low for 2011, as markets were concerned about the euro zones capacity to solve the Greek debt problem as well as build a firewall to prevent contagion affecting European banks and other sovereign states. It was felt that with so much at stake, euro zone leaders would emerge with a bazooka solution and, as the month rolled on, risk assets started to discount the inevitable positive outcome. As we said in our blog, the solution was long on rhetoric but rather light on detail, characterised as a water pistol by some. However, in spite of that we saw further strong performance in equities and other risk assets. That lithium-deprived mania was brought to a sudden halt by George Papandreous announcement that he would put the offer to a referendum, which, if it had taken place, ran the risk of Greece leaving the euro zone and a disorderly default. We received a question about our blog recently, If we do get euro zone plan and it is fully implemented, could that be the end solution? Our answer was that that we are concerned that a 50% haircut for Greece is insufficient and a further haircut would be required in future. We are also concerned that, having opened Pandoras Box, the remainder of the PIIGS will collectively seek to renegotiate the terms of their debts. Lastly, we continue to be concerned over the banking sector which is still valuing assets at 1 but which are worth 70 cents or less. The opacity and gearing of the banks in Europe worry us, which is why we continue to have negligible exposure - a good call to date. Moreover, given the lack of strong and decisive leadership, each of these risks is magnified: a) because any decision which needs to be made quickly, cant, as it has to go through 17 governments, and b) summed up by the Wall Street Journal, the assurances they've [Merkel & Sarkozy] given haven't been worth the paper they were written on: First, there were to be no sovereign defaults; then the first Greek haircut was a "unique situation;" the second Greek haircut followed 12 weeks later; now euro-zone exits are possible. Nothing these leaders say any longer carries any credibility. Even if a decision is ratified it is subject to future capitulation modification. We have felt for a considerable time that western economies are unstable and volatile and that this state will persist as debt is sizeable and growth is modest. Until that balance tips in favour of growth, western economies will continue to switch between mania and depression. Until then we are cautiously positioned in defensive, non-cyclical stocks, the type of companies which have a high probability of hitting earnings estimates even in a recession. Many such companies pay out dividends in excess of 4%, which looks attractive especially in the context of the modest yield available in the sovereign bond markets. Western sovereign debt, other than a short term safe harbour or in the event of a protracted deflationary period, looks fundamentally unattractive. Take for instance gilts, which, assuming 10 year inflation expectations of 2% pa are correct, offer a real return of zero, and that in an asset which few can consider as risk-free. We are constructive on credit (corporate bonds) due to sound balance sheets, low default rates and attractive spreads. As we have mentioned, we are positive on sovereign emerging market/Asian debt and currencies. We expect that the current volatility in markets will persist and that the optionality of holding cash is attractive. By way of explanation, whilst the income one generates on cash is very poor, by holding cash it gives the holder the ability to benefit from sell offs in markets and buy at low prices. We continue to look for such opportunities and can report a successful trade in BP, bought near the lows of October and sold at the end of the month for a near 20% return.

Over the medium term, a base case would be 40:60 allocation to equity and non-equity investments respectively. PORTFOLIO OBJECTIVE
The objective of the Enhanced Income Portfolio is to target a 6% return of which 4% can be distributed either half yearly, yearly or rolled up. The secondary aim is to provide a degree of protection against the effects of inflation. The portfolio is predominantly invested in bonds, which will comprise 70% of the allocation on average with the balance invested in equities, absolute return and commodities. The Enhanced Income Portfolio was launched at the beginning of 2011. It should be noted that the performance and volatility data before that date (presented below) is from the back-tested portfolio and is provided for illustration purposes only.

He also has over 10 years experience of business consultancy to small and medium sized enterprises.

Stephen Wood
Assistant Investment Manager graduated from the University of Manchester in economics. His industry experience ranges from petro-chemical finance to pharmaceutical development within large multinationals. He holds several financial qualifications including CIMA and the IMC and is currently working towards further professional qualifications. He joined Myddleton Croft in 2010.
