Cost Categories
Category Description
Costs can be classified according to their related business function—for

example, production costs, sales and marketing costs, or finance costs.
Costs can be classified according to the person responsible for their control.

Costs can be classified by their behaviour. For example, whether they increase

Cost Classification
Cost classification is the process of organising costs according to their common characteristics
and in a way that will be useful to the managers of an organisation.
Classification Description

Element This is the most basic classification of a cost and involves putting an item of
expenditure into one of the following categories or classes:
Materials – for example, flour, eggs, butter and sugar to make a cake.
Labour – for example, creaming, beating and folding when making a
cake.
Expenses – the cost of heating the oven to the right temperature to
bake a cake.
Nature Each element of cost (materials, labour and expenses) can be further classified
according to its nature.
The categories of nature are:
Direct
Indirect.
There are direct and indirect materials, direct and indirect labour and direct
and indirect expenses.
Function Costs can also be classified according to their function.
Categorising by function means according to the sort of work that is being
done.
The most general classification by function is as follows:
Production costs
Non-production costs.
Production costs are costs involved in manufacturing a product. These include:
Direct materials
Direct labour
Direct expenses
Overheads.
Function Non-production costs are not involved in the production process and can be
further subdivided into:
Administration
Expenses for general operations management, such as manager’s salary, head
office rent, etc.
Selling
Expenses for making sales, such as wages of sales staff, retail premises, etc.
Distribution
Expenses for delivering goods to customers, such as driver salaries, vehicle
fleet maintenance, fuel, etc.
Finance
Costs of financing, including loan interest, etc.
Behaviour As production levels increase, costs do not automatically increase at the same
rate as production levels - it will all depend on how individual costs behave.
The behaviour of costs can be classified as follows:
Variable
Semi-variable
Fixed
Stepped fixed
Semi-variable costs are also known as mixed costs.
Cost Behaviour
Variable, fixed, semi-variable (aka semi-fixed or mixed) and stepped fixed costs
These terms relate to how costs behave as the activity level of an organisation changes.
1. Variable costs: these costs are directly proportional to the level of activity.
If the number of units produced doubles, then variable production costs will double also.
Examples include: Direct material costs, direct labour costs, direct expenses.
On a graph, total variable costs would look like:

2. Fixed costs: These costs are constant over a wide range of activity
An example would be the factory rent. It does not matter how many units are made, the rent is
fixed. Other examples: Administrative salaries, insurance, depreciation etc.
On a graph, total fixed costs would appear as:
N/B: The fixed cost per unit will decrease as the activity level increases. For example, say that
the rent was $10,000 and 1,000 units were made. Then you could argue that it takes $10 rent
to make a unit i.e. ($10,000/1,000).
If, however, 10,000 units were made, the rental cost per unit would be only $1 i.e.
($10,000/10,000). Higher production volumes are making better use of the fixed resource.
3. Semi-variable (semi-fixed or mixed) costs; they have a fixed element and a variable
element.
An example would be a telephone bill. Usually there is a fixed cost for the line rental then each
minute of telephone calls causes an additional cost. Another example: basic salary plus bonus.
Basic salary is the fixed part, and the bonus is the variable part.
On a graph, semi-variable costs would appear as:
4. Stepped fixed costs: they are constant over a range of activity then a sudden increase, then
constant again.
An example would be the salary of supervisors. One supervisor for up to six workers, two for up
to 12 workers, etc.

Direct material means material traceable to units of production (for example, tracing wood
into furniture)
Indirect material means material that is not traceable into specific units (for example,
tracing sand paper in sanding machinery).
Direct labour means labour directly involved in making units. e.g. a carpenter
Indirect labour. Not directly involved with specific units. For example, maintenance
engineers and supervisors.
Direct expenses. They are rare, but an example would be a royalty expense that had to be
paid for each unit of production. Also packaging cost, hiring cost of equipment.
Indirect expenses. For example, the rent and heating expenses for the factory.
Methods of Costing
MA requires an understanding of various costing methods, which will be covered in subsequent
chapters:

Responsibility Centres
Cost centres:
Cost centres are areas where costs are collected e.g. individual departments or individual
machines
Profit centres:
Profit centres are where both costs and revenues are collected. Many companies will have
separate divisions and make the divisional manager responsible for the profit of that
division.
Revenue centres:
Here, the manager is only responsible for the revenues of his division or department – not
for the costs.
Investment centres:
This is like a profit centre except that the manager also has the responsibility for new capital
investment (i.e. the purchase of new machines etc.). You will see in a later chapter that
more thought needs to be given as to how to measure the performance of a manager of an
investment centre.
