…measures the cost efficiency of the bank's activities; i.e., expense control or
productivity; also measures whether the bank has the proper procedures and
systems in place .
Typical ratios focus on:
• total assets per employee
• total personnel expense per employee
• Non-interest expense ratio

The risk of loss resulting from inadequate or failed internal processes, people and
systems or from external events (Basel II, also see EU Solvency II Directive for
insurers)
also include other classes of risk, such as fraud, security, terrorism, privacy
protection, legal risks, physical (e.g. infrastructure shutdown) or environmental
risks… as well as country, political etc.
… as such, op risks affect client satisfaction, reputation and shareholder value, all
while increasing business volatility
Contrary to credit risk and market risk, op risks: usually not willingly incurred,
nor revenue driven. Also, they are not diversifiable and cannot be eliminated, as
long as people, systems and processes remain imperfect, e.g., 911, rogue trading
losses at SocGen, Barings, UBS etc.

Basel recognizes that op risk has a variety of meanings
• CS (2014), “operational risk is a broad discipline, close to good management and quality
management”
…therefore, for internal purposes, banks are permitted to adopt their own
definitions of op risk, provided that the min. elements in the Committee's
definition are included, e.g. reputational risk arising from op. failures
Basel II definition of op risk excludes, for example, strategic risk – the risk of a
loss arising from a poor strategic business decision.
